The seven reliable flags: expense ratios far off industry benchmarks, perpetual losses, aggressive vehicle and home-office claims, cash-heavy operations with weak records, shareholder accounts that look like personal wallets, HST filings that don’t reconcile to income filings, and chronic late filing. None of the defences are exotic — they’re clean books, defensible documentation, and consistency between everything you file.

Audit selection isn’t a lottery. The CRA runs one of the larger data-matching operations in the country — your filings cross-referenced against industry statistics, payment processors, platforms, land registry records, and the slips your own customers file about you. Most audits start because something in that web didn’t line up.

Which is good news, in a way: if selection is pattern-based, so is prevention. Here are the seven patterns that attract attention.

1. Expense ratios that don’t look like your industry

The CRA knows what a plumbing company’s materials ratio looks like, what a clinic spends on rent, what a restaurant’s margins run. File a return where subcontractor costs are double the industry norm, or meals run multiples of comparable businesses, and the anomaly itself is the flag — no tip-off required.

The defence isn’t shrinking legitimate expenses; it’s being the business that can explain its outliers. If your ratios are unusual for real reasons (a pivot year, a one-time project, a different model), clean categorization and documentation turn a red flag into a footnote. Miscoded books — the kind we described in the bad financial data post — manufacture fake anomalies out of real transactions, which is the most self-inflicted audit risk there is.

2. Losses, year after year

A legitimate business can lose money — for a while. A corporation or self-employed filer reporting losses year after year while the owner keeps living raises the obvious question: what’s funding the life? Perpetual losses alongside visible lifestyle invite the CRA’s indirect verification methods — net-worth assessments and bank-deposit analyses that reconstruct your income from your spending, which is as unpleasant as it sounds.

If losses are real, the paper trail of financing them (loans, savings, a spouse’s income) is your answer. If losses are the product of aggressive expensing, understand you’re building the file that gets opened.

3. Vehicles and home offices, claimed ambitiously

The two most over-claimed deductions in small business, and the CRA knows it. A truck claimed at 100% business use with no log; a home office that would occupy half the house; the family SUV in the company’s name. These claims are easy to review — the auditor asks for the kilometre log and the floor-plan math, and either they exist or they don’t.

The rules themselves are generous enough when used honestly: reasonable business-use percentages, supported by a log (even a representative sample period, maintained properly), survive review without drama. Our payroll year-end post covered the company-vehicle benefit side of the same issue — the log serves both.

4. Cash-heavy, record-light

Construction, restaurants, salons, landscaping — the CRA publishes its interest in cash-intensive sectors and backs it with the data tools above, plus slips like the T5018 that make contractor payments visible from both sides. Where reported income looks thin against the visible scale of operations, indirect assessment follows.

The defence is unglamorous: every deposit recorded, invoices sequentially numbered, POS data retained, personal and business accounts separated. A cash business with tight records is a short audit; a cash business with gaps is an invitation to have your income estimated for you — and the estimate won’t flatter you.

5. The shareholder account that looks like a wallet

We gave shareholder loans their own post this month, so one paragraph here: it’s among the first schedules reviewed in any owner-managed business audit, because the bank statements make personal spending through the company trivially easy to find, and the rules (full income inclusion, no deduction) make it lucrative for the auditor. A clean loan account — structured draws, cleared balances, no repay-and-reborrow pattern — removes the easiest finding from the board.

6. HST that doesn’t reconcile to your income tax

The CRA runs your GST/HST returns against your income tax filings. Revenue reported for HST that doesn’t match revenue reported for income tax; input tax credits out of proportion to the expenses filed; refund claims out of pattern — the mismatch is detected by software, and the letter follows. Most mismatches are innocent (timing, bookkeeping drift between filings) but innocent still costs hours and professional fees to prove. Books that produce both filings from one reconciled source — the theme of our HST mistakes post — make this flag structurally impossible.

7. Late, amended, and inconsistent filings

Chronic late filing, repeated amendments, missing slips, and figures that bounce unexplained between years read as a business whose records are unreliable — precisely the profile reviews are designed for. The reverse is also true, and underrated: years of on-time, consistent, internally reconciled filings are the cheapest audit insurance available. Boring files stay closed.

If the letter arrives anyway

Sometimes it’s your turn regardless — random components and sector projects exist. The response protocol: don’t ignore deadlines, don’t hand over more than what’s asked, and loop in your accountant before responding — representation at the first exchange routinely shapes the whole review. An audit of a business with current, reconciled books and a documented file is mostly an exercise in photocopying. That’s the goal: not avoiding scrutiny forever, but being thoroughly unrewarding to scrutinize.

Frequently asked questions

What are the chances my small business gets audited?
Overall rates are modest, but selection is heavily weighted by the patterns above — sector, ratios, filing history, data mismatches. A clean-filing, well-documented business in a lower-risk sector can go decades untouched; a cash-heavy outlier with late filings should expect attention eventually.

How far back can the CRA audit?
Generally three years from assessment for reassessment, but the window opens wider — indefinitely — where there’s carelessness, neglect or misrepresentation. Keep records six years minimum; the businesses that regret record retention are never the ones with too much of it.

Do large refunds or losses in one year trigger audits?
A single unusual year with a clear story (major equipment purchase, startup losses, a one-time contract) is normal business and usually passes with, at most, a processing review asking for receipts. It’s the pattern — repeated, unexplained, inconsistent — that escalates to a full audit.

Will claiming the home office deduction get me audited?
Claiming it reasonably, no — it’s a standard deduction used by a huge share of small businesses. Claiming implausible percentages of the home, or layering it with every other maximized personal-use deduction, contributes to the profile that does. Claim what the floor plan and usage genuinely support.

What should I do the moment I receive an audit letter?
Note the deadline, gather nothing yet, and call your accountant — responses are better shaped before any documents move. Then provide exactly what’s requested, organized, on time. Volunteering extra material or informal explanations is how narrow reviews become wide ones.

Audit-proofing isn’t a product — it’s the by-product of books that reconcile, filings that agree with each other, and documentation that exists before anyone asks. That’s the standing condition YBL keeps clients in: monthly close, HST that matches the ledger, the shareholder account clean, everything filed on time and boring. If your file wouldn’t currently bore an auditor, that’s fixable — and much cheaper this month than during one.

<!--
